Jailbreak simply means modifying settings that Apple may have left out (ex. putting backgrounds/customizing icons/themes, etc.) It is also a hacked/modified and more expanded ipod where you can install things that may not be legal such as the GBA Emulator (needs licensing from nintendo) and nes and such.

Yes iTunes detects that your phone has been activated and therefore does not ask you to carry out a contract with O2.
