The states are in competition with each other. The Feds are a monopoly. The feds capacity for for corruption are greater than the states. Better question is why isn't there a few purely inland australian states.
Making political decisions for an entire continent will mean that the decisions will reflect the will of the people even less than they already do. The more local governments are, the more reflective they are of the wills of people whose lives they affect. Also, to the extent that a local government can fuck up and make stupid decisions, it is much easier for people to just leave than it would be if laws were only made on the national level. But I'm an anarchist, so fuck politics.
